1.3 Major Narrative Arcs

2022: The CeFi Lending Apocalypse. The Terra/Luna collapse in May 2022 triggered a cascading chain of CeFi lending failures. Celsius froze withdrawals on June 12, followed by Babel Finance (June 17), Voyager (July 5), and Celsius’s bankruptcy filing (July 13). Three Arrows Capital’s insolvency exposed catastrophic uncollateralized lending practices — the hedge fund defaulted on a loan of 15,250 BTC + $350M USDC (~$655–670M at the time) from Voyager alone. The FTX collapse in November delivered a second shock wave, taking down BlockFi (November 28). Important caveat on TVL growth: A meaningful portion of 2024–2025 TVL growth was driven by points programs (EigenLayer restaking points, L2 ecosystem incentives, protocol-specific loyalty programs). Some of this TVL may not be “sticky” — incentive-driven deposits often withdraw when programs end or token generation events occur, as observed with several L2 incentive campaigns in late 2024. Raw TVL figures should be interpreted with this context.

The lending TVL trajectory shows a deeper trough but steeper recovery than DEX TVL, reflecting the sector’s sensitivity to leverage conditions and collateral asset prices.

2.5 Leverage Looping and Recursive Borrowing

The implication is that raw TVL numbers significantly overstate the amount of unique capital in the lending system — the same underlying ETH may be counted 3–5x through recursive positions. 3.2 Why CeFi Lenders Failed

The root causes were structural, not market-driven:

  1. Uncollateralized lending to hedge funds — Celsius, Genesis, and Voyager all made massive uncollateralized loans to Three Arrows Capital and Alameda Research, violating basic credit risk principles.
  2. Maturity mismatch — Platforms offered instant-withdrawal deposits funded by illiquid, locked lending positions, creating bank-run vulnerability.
  3. Proprietary trading with customer funds — Babel Finance lost $280M in proprietary trading; Celsius deployed customer funds into risky DeFi yield farming strategies.
  4. Interconnected counterparty risk — The same borrowers (3AC, Alameda) appeared across multiple lenders, creating correlated default risk.
  5. Opaque balance sheets — No proof of reserves, no independent audits, no real-time solvency data.
  6. Regulatory arbitrage — Interest-bearing accounts functioned as unregistered securities, as the SEC later charged.

BlockFi’s 100% recovery was achieved through its FTX/Alameda settlement claim. Genesis creditors received in-kind distributions at varying rates: BTC 51.28%, ETH 65.87%, SOL 29.58%, stablecoins 100%.

Tether, Galaxy, and Ledn combined hold 88.6% of CeFi lending and 27% of total crypto lending. The extreme concentration reflects the market’s preference for institutional-grade, overcollateralized platforms over the retail-oriented model that collapsed.

Nexo survived the 2022 crisis via conservative risk management and re-entered the US market in April 2025. As of Q3 2025: $2.04B in crypto loans processed, 8.36% CeFi market share. California fined Nexo $500K in January 2026 for legacy unlicensed lending.

3.5 Exchange-Based Lending

Major centralized exchanges operate significant lending products, though exact AUM figures are not publicly disclosed:

The dominant technical trend of this period has been the move from shared-pool lending (where all assets in a pool share risk) to isolated markets (where each asset pair is siloed).

GHO is minted by Aave borrowers using their deposited collateral. Unlike external stablecoins, the interest paid on GHO borrows goes directly to the Aave DAO, creating a new revenue stream that doesn’t depend on traditional lending spreads.

crvUSD introduced the revolutionary LLAMMA (Lending-Liquidating AMM Algorithm) mechanism: positions approaching liquidation have collateral gradually converted to stablecoins through an AMM, rather than being liquidated in a discrete event. If prices recover, the conversion partially reverses. This eliminates the sharp “liquidation cliff” that creates concentrated MEV opportunities.

Bitwise Curator Service (announced January 26, 2026): Non-custodial vault curation on Morpho by Bitwise Asset Management ($15B+ in client assets). Targets ~6% APY on USDC via overcollateralized lending markets. Led by Jonathan Man, CFA. Represents a major traditional crypto asset manager entering DeFi vault curation directly.

Maple Finance (~$3.2B TVL as of February 2026): Operates institutional undercollateralized lending pools where professional borrowers undergo credit assessment. TVL surged 8.5x in 2025. Syrup (consumer product) at $550M+ TVL is the fastest growth driver. Fundamentally different risk model from Morpho/Aave (undercollateralized vs. overcollateralized).

The “DeFi Mullet” pattern: Coinbase and Crypto.com have adopted a model where consumer-facing applications route funds through Morpho’s DeFi infrastructure on the backend — “fintech in the front, DeFi in the back.” Coinbase routes ~$700M in USDC through Morpho vaults (curated by Steakhouse and others) and has originated $1.2B+ in loans. This grew Morpho’s users from 67K to 1.4M. Crypto.com announced a similar partnership with Morpho deployment on Cronos, using wrapped BTC and ETH as collateral. Morpho describes this as “a blueprint for other fintechs building DeFi Mullets.”

11.4 ERC-4626 and the Standardization Wave

ERC-4626, finalized in May 2022, provides a standardized smart contract interface for tokenized vaults. Before ERC-4626, every vault had a custom interface, making composability between vaults and other DeFi protocols difficult and error-prone.

What ERC-4626 standardizes:

Current adoption (approximate): >$15B in TVL across 1,300+ stablecoin vaults, with 50+ new deployments per week (single-source estimate, treat as approximate). Key adopters include Morpho Vaults, Yearn V3, Convex, Ondo, Centrifuge, and Euler V2 (credit vaults). Kamino on Solana uses an architecturally equivalent standardized interface.

Aave V4’s planned migration: Aave V4 plans to replace rebasing aTokens with ERC-4626 share accounting. If completed, this would add the single largest protocol (~$27B in deposits) to the composable vault ecosystem. 11.5 Yearn Finance: The Original Vault Pioneer’s Decline

Yearn Finance pioneered the vault concept in 2020, validating automated yield aggregation as a product category and inspiring an entire ecosystem of imitators and successors.

Peak: Yearn reached ~$6B+ in TVL during 2021, with peak monthly protocol revenue of approximately $47M. The protocol defined the vault paradigm and was synonymous with DeFi yield optimization.

Decline: By early 2026, Yearn’s TVL sits in the $400–600M range (conflicting figures across sources — DeFiLlama and CoinGecko report different measurements), with monthly protocol revenue of approximately $888K. The decline represents a >90% drawdown from peak TVL and >98% from peak revenue.

The yETH exploit (November 2025): A $9M exploit hit Yearn’s legacy yETH product when an attacker exploited a numerical bug in a stableswap pool, minting 235 septillion yETH tokens from a 16 wei deposit. Approximately 25% of drained assets (857.49 pxETH) were recovered. Core V2 and V3 Vaults were not affected — the vulnerability was isolated to the legacy yETH implementation.

Why the Morpho curator model displaced Yearn: Yearn’s original model — aggregating across lending protocols to maximize yield — has been subsumed by the curator model. Morpho curators offer a similar service (professional yield management) with several structural advantages: direct integration with permissionless isolated markets, on-chain custody guarantees (curators can’t steal funds), ERC-4626 standardization, and institutional credibility. Steakhouse Financial alone manages ~$1.53B — approximately 3x Yearn’s entire TVL.

Pivot attempts: Yearn has published a curation methodology on Morpho’s governance forum and launched curated Morpho vaults on Ethereum and Base, effectively pivoting from competitor to participant in the Morpho ecosystem. The February 2026 governance overhaul redirected 90% of protocol revenue to stYFI stakers, attempting to arrest token holder attrition.

11.6 Vault Risks

Smart contract layering: Each vault adds a smart contract layer on top of the underlying lending protocol. A vulnerability in the vault contract can lead to loss of deposited funds even if the underlying protocol is secure. Morpho Vaults V2’s adapter system adds further complexity — each adapter contract is an additional attack surface. The yETH exploit (Section 11.5) demonstrated how even legacy vault code can harbor critical vulnerabilities.

Curator concentration: The top three Morpho curators (Steakhouse, Sentora, Gauntlet) control approximately 70% of risk-curated TVL. While curator discretion is limited by smart contract enforcement (curators can allocate but not withdraw user funds), poor judgment by a dominant curator could expose billions in deposits to avoidable risk. Gauntlet’s conflict-of-interest concerns (Section 11.2) highlight the governance challenges of concentrated curator power.

Circular lending and risk repackaging: Academic research (arXiv 2512.11976v1) has documented circular lending patterns where deposits are “washed” through multiple vaults, inflating TVL and propagating systemic risk through recursive mint-and-lend chains. Chaos Labs has flagged DeFi’s “risk repackaging” problem: similar strategies wrapped in different vault structures with no coordination layer capable of system-level decisions. TVL double-counting further obscures the real capital at risk — academic research (FC25 conference) found TVL-TVR discrepancies reaching up to $139.87B at peak, implying roughly half of ecosystem TVL was double-counted.

Fee drag on thin-yield strategies: Curator fees vary widely — from Steakhouse’s 0% (subsidized by partnerships) to RE7’s 20% performance fee. For strategies with slim yield spreads (1–3% base APY), performance fees can consume a significant share of returns. The aggregate 0.31% effective fee rate masks this variance. A.2 Methodology Notes

  1. DeFi Lending TVL is sourced from DeFiLlama’s “Lending” category and excludes “CDP” protocols unless specifically noted. This is important because Sky/MakerDAO ($5.447B) is categorized as “CDP” on DeFiLlama, not “Lending.”

  2. CeFi lending data is sourced from Galaxy Research (April 2025) and CoinDesk. Exchange lending product sizes (Binance, OKX, Bybit) are not publicly disclosed.
